... it's just their way of saying that he could be too old for the rigourous role being Bilbo entails. But I do hope he is in good health anyway. I just absolutely adored him in LOTR (he reminded me so much of my late grandmother... those mannerisms, that attitude, the twinkle in his eyes). I hope he's doing fine, he's a good soul

Obviously, at this stage, the second film is still being figured out- so the actors that have been approached may or not have appeared in the HOBBIT as a literary work but still may appear in the second film as it “blends” into the Trilogy and expands. Therefore what can be said is: Unequivocally, every single actor that originated a role in the Trilogy will be asked to participate and reprise it. If Health, availability or willigness become obstacles – and only in that case recasting would be considered.

Like Guillermo says, apart from extreme circumstances, we would never recast a character who appeared in the LOTR trilogy. You can read The Hobbit and pretty much see which characters play a part. The unknown facter is Film Two, which we are still developing. If we wished to write one of the LOTR characters into the narrative of Film Two, we would only do that with that actors blessing, and willingess to take part. Otherwise we'd take the writing in another direction.
So no, I dont get the impression that Ian Holm is suddenly ill - it maybe would have made news - but there is nothing of it - he seems to be a discreet man with his personal life, with most online reports and websites focus on praising his film and stage accomplishments.
He deserves better respect - if that is the intention of the report to insinuate he is ill when he is not.

but didn't he have prostate cancer a few years ago (since LotR)?
edited to add: I checked here http://www.nndb.com/people/438/000023369/ and he did have it, but the dates of his illness aren't listed.

It reminds me that Ian McKellen says in the commentaries that Ian Holm as Bilbo reminded him of Judi Dench's mother! (He added that he meant it literally - her mother used to come and pick her up from the theatre, apparently, when Sir Ian and Dame Judi were young actors together at the Old Vic.)

I can't think of anything physically demanding apart Bilbo's attack on the spiders. He does spend quite some time invisible after the Gollum incident.
Of course, if he absolutely can't do it, another actor will have to join in.

From how I read it, Holm is not ill, but they will assess his physical condition for the part prior to shooting (as I'm sure Holm himself will), and go from there.
How I read this is that Holm, if he stays in good shape over the next several years, could very well reprise his role as Bilbo. I think with some movie magic with stunt doubles, CGI (newer and improved), and newer state of the art make-up, they could make Holm look naturally younger. They could hire a team of make-up and CGI enhancement artists to take this frame by frame and make it look completely real. This would be awesome...there is hope!
If Holm can't do it, I think Martin Freeman is the man & will do awesome under DT direction. But there is some hope for Holm and hopefully he's up for taking one last jouney into Middle Earth, as it would be nice knowing it's the same Bilbo playing the part in the Hobbit. Even if they have to use CGI and special make-up, if it looks completely real, and they put enough time, money, effort and latest state of the art technology into it, then I think it would be spectacular.
