Peter Jackson said it was part of a sheep's bladder ribboned in yellow and green cloth, the dyes made from plants that might have been found in Middle-earth

There's an hour directed to this detail in the extended editions, I think.

It is definitely fabric - you can see the frayed edge at the top. I think it is the remains of a Rohan flag or banner.

because it is soaking wet from the heavy rain that is falling in the scene. It's definitely fabric. I couldn't get a good screenshot, but if you go back and have a look at the scene yourself I'm sure you will be able to tell. And then you can stop thinking about plastic bags!
