Basically they have two cameras in the exact same spot doing the exact same movements on two different sets (one big for Bilbo and the dwarves and one small for Gandalf) and can shoot both Ian McKellen and the dwarves at the same time.
As in what they're shooting is overlapping so it looks like Gandalf is very tall.
