No, Sauron didn't know, but Denethor did. [In reply to] Can't Post

Sauron doubtless thought he was taunting Denethor with a "spy" they had captured, which was how they described him at the Black Gate (without admitting that the spy had escaped).

But Denethor had heard all about it from Gandalf, and knew the full (potential) implications of a hobbit being captured trying to enter Mordor. So Denethor was devastated. No inconsistency.

Denethor gets full marks, IMO, for not revealing the Ring to Sauron in that conversation!
